Oversold

Oversold describes a market that has fallen strongly in a short time, so that momentum indicators show extreme low readings. With the RSI it usually means a value below 30. It does not mean the price has reached its bottom.

What oversold actually measures

Like its opposite, overbought, the term comes from momentum indicators. When losses have heavily outweighed gains for a while, an indicator such as the RSI drops toward the bottom of its range, and the market is described as oversold.

It is a statement about the speed and one-sidedness of the recent decline. It says nothing about whether the asset is good value, and nothing about why it fell.

An example

Say a coin falls from 50 to 35 in a week after bad news, and its 14-day RSI drops to 22. That reading tells you selling has been intense. Often such a drop is followed by at least a short bounce as sellers pause. But if the news has changed the outlook for the project, the price can keep sliding while the RSI stays below 30.

Why traders watch it

In ranging markets, oversold readings near the bottom of a range have often come before bounces, so some traders use them as a cue to look for buying opportunities or to avoid selling into panic. Extreme oversold readings across many coins at once can also accompany capitulation phases.

It is more meaningful together with other signs, such as a bullish divergence (price makes a lower low, the RSI a higher low) or price holding at a support area.

Risks and common mistakes

The most expensive mistake is buying simply because something is oversold. In strong downtrends, momentum indicators can stay oversold for a long time, and tokens that collapse because of a failure, a hack or a fraud may never recover.

Thresholds are conventions too. Some traders use 20 instead of 30 for very volatile assets, and readings differ by timeframe. Treat oversold as a description of what happened, then look for reasons and confirmation.
